This continues until some precipitating factor, such as tightening the growth in money supply, intervenes. Small changes in the estimated returns of asset classes can product large changes in recommended asset allocation. This increase, all else being equal, will contribute to a decline in the duration of liabilities. Oil shocks usually caused by crises in the Middle East followed by decreased oil production, leading to increasing prices, inflation, reduced consumer spending, higher unemployment, and a slowed economy. No specific spending requirement. Liquidity: Consider the age of workforce and retired lives population.

This instability of the efficient frontier does not inspire confidence and would lead to high turnover and transaction costs as the portfolio is rebalanced. The benefit of a peg is that currency volatility is reduced and inflation can be brought under control. Cash flow characteristics are unpredictable. Therefore, the employee bears the risk of the investment results. Emerging market economies require high rates of investment, which is usually in short supply within the emerging economy itself. Although quantitative models provide objective numerical forecasts, there are times when an analyst must adjust those expectations using her experience and insight to improve upon those forecasts. If pension liabilities are correctly modeled, this will create the portfolio with the lowest surplus variability. Exposure to market fluctuation is a major concern.

Manager using this allows for changing parameters over time such as techniques as Monte Carlo simulation. SAA is a conscious effort to profit the desired exposure to systemic risk via specific weights to individual asset classes. As discussed in the text, estimation error in expected returns has been estimated to be roughly 10 times as important as estimation error in variances and 20 times as important as estimation in covariances. The ability to make contributions is high when the plan is fully funded or overfunded. When fiscal and monetary policies are restrictive, the yield curve is downward sloping, indicating that the economy is likely to contract in the future. Implement Feedback loop so changes in long term market factors can be incorporated into model and determine whether adjustments to allocation are justified. Infinite life means that over risk tolerance is generally high.

High inflation can be problematic because slow growth may result from central bank action. What is the expected growth? Diversification benefits fail when they are most needed. Tax policies are sound. Dynamic hedging requires rebalancing the portfolio periodically. Regulatory: Heavily regulated at the state level. Exposure to specific classes in specific proportions enables mgrs to monitor and control systemic risk. Inflation risk is a big concern because of replacement cost policies.

Each class has its own quantifiable systematic risk. The risk free investment is the return on cash. The currency basket in the contract may not precisely match the currency exposures of the portfolio, but it can be less costly than hedging each currency exposure individually. Fiscal policy is sound. When approaching or leaving recessions, manager expectations can be biased. Prserve asset base and use income generated for budget needs. SAA involves specifically modeling liabilities and determining the asset allocation appropriate to fund them. Risk Tolerance: Risk must be tempered by the liquidity requirements.

During periods of rising interest rates, policyholder redemptions accelerate as policyholders seek the most competitive rate. This would free up capital to pursue higher expected returns. This can be observed in the interest rate parity equation with the domestic currency in the numerator and the foreign currency in the denominator. Long term in nature, and hence the weights are called targets and the portfolio represented by the strategic asset allocation is called the policy portfolio. Each asset class represent similar investments with similar systematic risk factors. When selecting investments for the surplus portfolio, managers typically seek assets with the potential for capital appreciation, such as common stocks, venture capital, and equity real estate. At a minimum, asset and liability duration should be matched to stabilize surplus. When fiscal and monetary policies are in disagreement, the shape of the yield curve is less definitively shaped.
